Inside the burnt chest in the Smokey Well dungeon, southwest of Pollnivneach.

Used for the Desert Treasure quest.
Notes
In order to open the chest all 4 standing torches, one in each corner of the dungeon, must be lit simultaneously. The key is used to open the gate to reach Fareeed in the eastern part of the dungeon. If lost it can be retrieved by opening the chest again.
